A Behavioral Finance Analysis of Short-Term Loss Aversion and Herd Mentality in Personal Investing

For many years, traditional financial theories have presumed that markets are efficient and that investors behave rationally. Modern finance, however, exposes the illogical inclinations in human decision-making, frequently impacted by behavioral biases. This study investigates how individual investors are affected by two prevalent psycho-logical phenomena—herd mentality and short-term loss aversion. Herd mentality is the propensity to follow the herd, even if it is foolish. Short-term loss aversion is prioritizing avoiding short-term losses over attaining long-term gains. Financial decision-making and investing strategies can be greatly impacted by these biases. Behavioral finance explains why investors make irrational decisions by fusing classic financial ideas with cognitive psychology. It is essential to recognize and comprehend these biases to make well-informed investing decisions and efficiently manage risks.
